This is what I do to get that effect:
Place the object in Xara workspace, add the flag or whatever. I drag mine from it's folder location.
Click on the Transparency Tool>Bleach.
Then Adjust the Transparency slider to suit.
It does the same as a Layer Blend Mode in a bitmap editor.
I am sure someone will have a different method, but this works for me :-)

Gary Bouton did a tutorial on this that you might find interesting and in the tutorial discussion he covered this exact thing. If you get the free displacement filter you can do exactly the same thing as in the PS video

but the guy that did that on youtube is using photoshop to make his own displacement map
anyone know how to do that in Xara.
This is my recent design for a dive company,it is not finish yet just need a bit more of tweaking
You can make your displacement map in Xara just the same as the PS video You need to desaturate your image and use the brightness and levels dialogue (In Xara you will find this on the photo tool infobar) to up the contrast and you will find the Gaussian blur in the live effects. (click the plug icon and then click new and select soften filters and from the submenu select Gaussian Blur. Once you have your map save it to the displacement maps folder in the Image Skill installation folder (this will be where you installed the folder to when you installed the plug in.) If you left the default installation folders during the plug in install on a Windows 7 system it will be in the program files (x86)
